The Money Multiplier

    how money is defined,

    we'll learn how banks
    can affect the supply of money
  • 0:23 - 0:25
    through fractional reserve banking.

    Let's imagine
    that you graduate from college
  • 0:28 - 0:32
    and your grandma gives you
    $1,000 in cash --
  • 0:32 - 0:37
    that she's been saving
    under her mattress since the 1970s.
  • 0:37 - 0:40
    And you deposit this cash
    in your checking account.
  • 0:40 - 0:42
    What does the bank do
    with your money?
  • 0:43 - 0:45
    Does it sit in a vault
    with your name on it?
  • 0:46 - 0:47
    No.
  • 0:47 - 0:52
    Banks lend most of your money
    to people who want to borrow.
  • 0:53 - 0:58
    Banks keep in reserve
    only a fraction of your money --
  • 0:58 - 1:00
    money they keep in cash
    for the ATM
  • 1:00 - 1:03
    or to meet withdrawal demands.
  • 1:03 - 1:07
    This is why this system is known
    as "fractional reserve banking."
  • 1:08 - 1:11
    So what fraction of your deposit
    do banks keep in reserve?
  • 1:12 - 1:14
    Well, large banks
    in the United States
  • 1:14 - 1:20
    must keep in reserve at least $1
    for every $10 in deposits.
  • 1:21 - 1:24
    Or we say, large banks are required
  • 1:24 - 1:28
    to have a reserve ratio
    of at least 10%.
  • 1:28 - 1:32
    But banks often have
    higher reserve ratios
  • 1:32 - 1:35
    depending upon how liquid
    that they want to be.
  • 1:35 - 1:36
    If a bank is worried
  • 1:36 - 1:39
    that its customers might withdraw
    most of their money
  • 1:39 - 1:42
    or if bank loans are just
    not that profitable,
  • 1:43 - 1:46
    banks will hold more reserves.
  • 1:46 - 1:49
    So the reserve ratio
    can be greater than 10%
  • 1:50 - 1:52
    and it can change over time.
  • 1:52 - 1:54
    Because of fractional
    reserve banking,
  • 1:54 - 1:58
    the banking system has a big effect
    on the supply of money.
  • 1:58 - 1:59
    Let's see how.

    Suppose that your bank keeps 10%
    of your $1,000 deposit,
  • 2:04 - 2:07
    or $100, as reserve.
  • 2:07 - 2:13
    And suppose it lends out
    90%, or $900,
  • 2:13 - 2:16
    say to Tyler, who's interested
    in starting a business.
  • 2:17 - 2:22
    That $900 loan is credited
    to Tyler's checking account.
  • 2:22 - 2:27
    So now there's $1,900
    in new deposits.

    And since checkable deposits
    are part of the money supply,

    the money supply has increased.

    And it doesn't stop there.

    Suppose that the bank holds 10%
    of Tyler's deposit in reserve

    and it lends out 90%, or $810,

    say, to Janet.

    Now deposits have increased
    by $2,710.
  • 2:54 - 2:57
    And suppose that 10%
    of Janet's money is held in reserve

    and the rest is lent out.

    And so this process continues.

    And as the banks make more loans --

    that increases
    the number of deposits,
  • 3:07 - 3:08
    which increases
    the number of loans,
  • 3:08 - 3:10
    which increases
    the number of deposits.

    So how much money
    do we ultimately end up with?

    You can figure that out
  • 3:16 - 3:19
    using what's called
    the "money multiplier."
  • 3:19 - 3:21
    The money multiplier tells us
  • 3:21 - 3:25
    how many dollars' worth
    of deposits are created
  • 3:25 - 3:28
    with each additional dollar
    of reserves.
  • 3:28 - 3:30
    And the money multiplier is simple.
  • 3:31 - 3:35
    It's just 1 divided
    by the reserve ratio.
  • 3:35 - 3:37
    So if the reserve ratio is 10%,
  • 3:37 - 3:42
    the money multiplier is
    1 divided by 0.1, or 10.
  • 3:42 - 3:48
    And what that means is that
    $1 in new reserves
  • 3:48 - 3:52
    will ultimately lead,
    through the multiplier process,
  • 3:52 - 3:56
    to $10 in additional money,
  • 3:56 - 3:59
    as measured by, say, M1 or M2.
  • 3:59 - 4:02
    Now let's clarify
    our previous example
  • 4:02 - 4:06
    and why it was key
    that Grandma was pulling cash
  • 4:06 - 4:08
    from under her mattress.
  • 4:08 - 4:12
    If Grandma had instead
    given you a check for $1,000,
  • 4:12 - 4:16
    she'd simply be transferring money
    from her account to yours,
  • 4:16 - 4:20
    which would not be creating
    new reserves --
  • 4:20 - 4:22
    and so we wouldn't see
    this multiplier effect.
  • 4:22 - 4:27
    And, actually, the key player here
    isn't Grandma --
  • 4:27 - 4:28
    it's Uncle Sam.
  • 4:29 - 4:33
    The Federal Reserve can,
    with the click of a computer button,
  • 4:33 - 4:35
    create new money,
  • 4:35 - 4:40
    new money, which it can use
    to buy financial assets,
  • 4:40 - 4:45
    thus injecting new reserves
    into the banking system.
  • 4:45 - 4:46
    But the Fed's control
  • 4:46 - 4:49
    over the money-supply process
    is indirect.
  • 4:49 - 4:53
    If banks hold the minimum amount
    of required reserves --
  • 4:53 - 4:55
    10%, as we assumed earlier --
  • 4:55 - 4:58
    then the money multiplier
    will be close to 10.
  • 4:58 - 5:02
    And if this is the case,
    the Fed will have a lot of leverage
  • 5:02 - 5:07
    to move M1 and M2
    with a small change in reserves.
  • 5:07 - 5:10
    But in normal circumstances,
  • 5:10 - 5:13
    the actual money multiplier
    is closer to 3.
  • 5:13 - 5:14
    How come?
  • 5:15 - 5:20
    Well, remember, banks can't hold
    less than 10% in reserve.
  • 5:20 - 5:22
    They can always hold more.
  • 5:22 - 5:27
    And the more banks hold in reserve,
    the lower the money multiplier.
  • 5:27 - 5:29
    So it's important to understand
  • 5:29 - 5:32
    that the money multiplier
    isn't a fixed number.
  • 5:32 - 5:37
    And the multiplier process
    isn't a mechanical relation.
  • 5:37 - 5:39
    Here's another factor.

    If Tyler had stashed
    some of his loan
  • 5:42 - 5:44
    under his mattress
  • 5:44 - 5:47
    instead of depositing it
    into a bank,
  • 5:47 - 5:48
    then his bank --
  • 5:48 - 5:52
    it wouldn't have had the money
    to lend out his deposit,
  • 5:52 - 5:54
    and the money multiplier
    would have been lower.
  • 5:54 - 5:56
    And during a recession,
  • 5:56 - 5:58
    both of these things
    can happen at the same time.

    Banks may be reluctant to lend
  • 6:01 - 6:04
    and they'll maybe
    put more cash in reserve.

    Plus people tend to hold more cash
  • 6:07 - 6:10
    and not deposit their money
    in banks during a recession.

    Both of these factors
    cause the money multiplier to fall.

    So the Federal Reserve
    may have to push harder
  • 6:19 - 6:22
    to increase the money supply
    during a recession
  • 6:22 - 6:24
    than during a boom.
