0:00:00.894,0:00:05.540 ♪[music]♪ 0:00:09.170,0:00:12.920 - Today we're going to wrap up our[br]discussion of entry, exit and supply 0:00:13.100,0:00:17.890 curves by talking briefly about the[br]fascinating case of the decreasing cost 0:00:18.070,0:00:28.410 industry. What's important and interesting[br]about decreasing cost industries is that 0:00:28.590,0:00:32.689 we think that they explain clusters. So if[br]you look around the world, you'll see 0:00:32.870,0:00:37.980 places like Dalton, Georgia, known as the[br]Carpet Capital of the world, because about 0:00:38.160,0:00:44.580 90% of the world's manufactured carpet is[br]made in this one small town in Georgia. Or 0:00:44.760,0:00:49.890 think about Silicon Valley for computer[br]technology or Hollywood for movies, or how 0:00:50.070,0:00:56.130 about Hangji, China where they make three[br]to four billion toothbrushes a year in 0:00:56.310,0:01:02.280 this one small town. Now what is it about[br]Hangji, China? Is there something special 0:01:02.460,0:01:08.690 which makes this town just the ideal place[br]in all the world to make toothbrushes? No, 0:01:08.870,0:01:13.500 not at all. It's not like mining diamonds[br]or gold. Toothbrushes could be made 0:01:13.680,0:01:18.100 anywhere. Is there anything really special[br]about Dalton, Georgia which makes it the 0:01:18.280,0:01:26.260 ideal place for making carpets? No, so why[br]then do we see these industrial clusters? 0:01:26.440,0:01:33.300 The idea is this. Clusters evolve when[br]greater output decreases local industry 0:01:33.480,0:01:38.420 costs, and the best way to explain this is[br]to give kind of a stylized history which 0:01:38.600,0:01:43.970 fits the facts for many of these clusters[br]such as the one in Dalton, Georgia. The 0:01:44.150,0:01:50.080 idea is that the first firm locates more[br]or less randomly, however the first firm 0:01:50.260,0:01:54.700 creates some local knowledge. In the case[br]of Dalton, Georgia, it was knowledge about 0:01:54.880,0:02:00.500 how to produce carpets. It began to train[br]workers in specialized techniques in order 0:02:00.680,0:02:06.120 to produce carpets. Some input suppliers[br]for the backing of the carpet, for example, 0:02:06.300,0:02:12.270 also began to locate in Dalton Georgia. So[br]there were advantages which began to 0:02:12.450,0:02:19.830 develop in Dalton, Georgia simply because[br]one firm was there already. A second firm 0:02:20.010,0:02:26.170 looking around the country and deciding[br]where to locate then chooses to locate in 0:02:26.350,0:02:30.580 Dalton, Georgia next to the first firm,[br]because that's where the specialized 0:02:30.760,0:02:36.150 inputs already exist. That's where there's[br]some workers, which already understand the 0:02:36.330,0:02:42.350 technology, can be more easily found. Once[br]the second firm does that, it contributes 0:02:42.530,0:02:49.950 to the local knowledge. And the third firm[br]looking around also now finds that costs 0:02:50.130,0:02:53.770 are even lower in Dalton, Georgia than[br]they are elsewhere and the process 0:02:53.950,0:02:59.420 continues. You can think about this as a[br]virtuous circle. Output increases with the 0:02:59.600,0:03:05.550 first firm. That produces some decreases[br]in cost, cost fall. That increases entry 0:03:05.730,0:03:12.220 as other firms come into that area to take[br]advantage of those lower costs. And that 0:03:12.400,0:03:16.890 increases output and the process[br]continues. Of course the process doesn't 0:03:17.070,0:03:22.370 continue forever. We don't find cost going[br]to zero, but the process can continue long 0:03:22.550,0:03:27.450 enough so that Dalton, Georgia gets an[br]overwhelming advantage. So many firms 0:03:27.630,0:03:33.250 locate in Dalton, Georgia producing[br]carpets that it would be crazy to produce 0:03:33.430,0:03:38.260 carpets anywhere else, because Dalton,[br]Georgia is where you can easily find the 0:03:38.440,0:03:43.260 workers, where you can easily find the[br]knowledge, where the suppliers understand 0:03:43.440,0:03:48.950 the business. In Dalton, Georgia, even the[br]community colleges teach the techniques 0:03:49.130,0:03:54.790 needed in order to produce carpet. So[br]these virtuous circles can generate 0:03:54.970,0:03:59.510 decreasing costs. Okay, I'm not going to[br]say anymore about that. I'm going to leave 0:03:59.690,0:04:02.310 it briefly for today.[br]If you do want to learn more, I've 0:04:02.490,0:04:10.100 provided a bonus lecture which is from[br]MRUniversity on international trade, 0:04:10.280,0:04:15.600 particularly on trade and external[br]economies of scale. I talk much more about 0:04:15.780,0:04:19.839 these clusters and their influence on[br]trade in that video, which you'll also 0:04:20.019,0:04:26.590 find in your course materials. Okay, let's[br]sum up. So in this chapter, we've really 0:04:26.770,0:04:32.100 done two things. First, based upon profit[br]maximization in a firm's cost curves, 0:04:32.280,0:04:37.280 we've shown how a firm decides how much to[br]produce and also when to enter or exit 0:04:37.460,0:04:42.880 an industry. Second, based upon those[br]production decisions, we've shown how a 0:04:43.060,0:04:49.390 supply curve is built up founded upon the[br]choices of firms in entering and exiting 0:04:49.570,0:04:55.010 and how much to produce. And we've looked[br]at three particular cases, the constant 0:04:55.190,0:04:59.990 cost industry with examples of domain name[br]registration of spoons or waiters, or 0:05:00.170,0:05:06.740 rutabagas has a flat supply curve. Costs[br]don't change as output of the industry 0:05:06.920,0:05:12.840 changes and so the supply curve is flat.[br]The increasing cost industry - oil, steel, 0:05:13.020,0:05:18.570 nuclear physicists, costs increase, industry[br]cost increases, output increases, and as a 0:05:18.750,0:05:24.690 result, the supply curve increases. And[br]finally the uncommon but important case of 0:05:24.870,0:05:30.790 a decreasing cost industry where at least[br]over some range and in a particular 0:05:30.970,0:05:37.620 location cost can fall with increased[br]quantity, and how this type of cost 0:05:37.800,0:05:42.570 structure generates clusters, clusters[br]like Dalton, Georgia, like Silicon Valley 0:05:42.750,0:05:47.660 and Hollywood, and so forth. Okay, that's[br]it.
